What Is Swing Trading?

Swing trading is a type of stock market trading that attempts to capitalize on short-term price momentum in the market. The swings can be to the upside or to the downside, and typically occur within a range from a couple of days to a couple of weeks. While day traders typically stay invested in a position for minutes or hours, swing traders invest for several days or weeks. Still, swing trading is a more short-term strategy than investors who buy and hold onto stock for many months or years. But it’s important to bear in mind the potential risks, costs, and tax implications of this strategy.

Generally, a swing trader uses a mix of technical and fundamental analysis tools to identify short- and mid-term trends in the market. They can go both long and short in market positions, and use stocks, exchange-traded funds, and other market instruments that exhibit pricing volatility.

It is possible for a swing trader to hold a position for longer than a few weeks, though a position held for a month or more may actually be classified as trend trading.

Cost and Tax Implications

A swing trading strategy is somewhere in between a day-trading strategy and trend-trading strategy. They have some methods in common but may also differ in some ways — so it’s important to know exactly which you plan to utilize, especially because these shorter-term strategies have different cost and tax factors to consider.

Frequent trades typically generate higher trading fees than buy-and-hold strategies, as well as higher taxes. Unless you qualify as a full-time trader, your short-term gains can be taxed as income, rather than the more favorable capital gains rate (which kicks in when you hold a security for at least a year).

How Swing Trading Works

Swing trading can be a fairly involved process, utilizing all sorts of analysis and tools to try and gauge where the market is heading. But for simplicity’s sake, you may want to think of it as a method to capture short-to-medium term movements on share prices.

Investors are, in effect, trying to capture the “swing” in prices up or down. It avoids some day trading risks, but allows investors to take a more active hand in the markets than a buy-and-hold strategy.

With that in mind, swing trading basically works like this: An investor buys some stock, anticipating that its price will appreciate over a three-week period. The stock’s value does go up, and after three weeks, the investor sells their shares, generating a profit.

Conversely, an investor may want to take a short position on a stock, betting that the price will fall.

Either way there are no guarantees, and swing trading can be risky if the stocks the investor holds move in the opposite direction.

Day Trading vs Swing Trading

Like day traders, swing traders are highly interested in the volatility of the market, and hope to capitalize on the movements of different securities.

Along with day traders and trend traders, swing traders are active investors who tend to analyze volatility charts and price trends to predict what a stock’s price is most likely to do next. This is using technical analysis to research stocks–a process that can seem complicated, but is essentially trying to see if price charts can give clues on future direction.

The goal, then, is to identify patterns with meaning and accurately extrapolate this information for the future.

The strategy of a day trader and a swing trader may start to diverge in the attention they pay to a stock’s underlying fundamentals — the overall health of the company behind the stock.

Day traders aren’t particularly interested in whether a company stock is a “good” or “bad” investment — they are simply looking for short-term price volatility. But because swing traders spend more time in the market, they may also consider the general trajectory of a company’s growth.

To understand the benefits of swing trading, it helps to understand the benefits of long-term investing — which may actually be the more suitable strategy for some investors.

The idea behind set-it-and-forget-it, buy-and-hold strategies is quite simply that stock markets tend to move up over long periods of time, or have a positive average annual return. Also, unlike trading, it is not zero-sum, meaning that all participants can potentially profit by simply remaining invested for the maximum amount of time possible.

1. Time and Effort

Further, long-term investing may require less time and effort. Dips in the market can provide the opportunity to buy in, but methodical and regular investing is generally regarded higher than any version of attempting to short-term time the market.

Swing trading exists on the other end of the time-and-effort continuum, although it generally requires much less effort and attention than day trading. Whereas day traders must keep a minute-by-minute watch on the market throughout the trading days, swing trading does not require that the investor’s eyes be glued to the screen.

Nonetheless, swing trading requires a more consistent time commitment than buy-and-hold strategies.

2. Income

Compared to long-term investing, swing trading may create more opportunity for an investor to actively generate income.

Most long-term investors intend to keep their money invested — including profits — for as long as possible. Swing traders are using the short-term swings in the market to generate profit that could be used as income, and they tend to be more comfortable with the risks this strategy typically entails.

3. Avoidance of Dips

Finally, it may be possible for swing traders to avoid some downside. Long-term investors remain invested through all market scenarios, which includes downturns or bear markets. Because swing traders are participating in the market only when they see opportunity, it may be possible to avoid the biggest dips. That said, markets are highly unpredictable, so it’s also possible to get caught in a sudden downturn.

Cons of Swing Trading

Though there is certainly the potential to generate a profit via swing trading, there’s also a substantial risk of losing money — and even going into debt.

As with any investment strategy, risk and reward are intrinsically related. For as much potential as there is to earn a rate of return, there is potential to lose money.

Therefore it is smart to be completely aware of — and comfortable with the risks, no matter which investing strategy you decide to use.

1. Expenses & Taxes

A good rule of thumb: Don’t trade (or invest) money that you can’t afford to lose.

Additionally, it can be quite expensive to swing trade, as noted above. Although brokerage or stock broker commissions won’t be quite as high as they would be for day traders, they can be substantial.

Also, because the gains on swing trades are typically short-term (less than a year), swing investors have to keep an eye on their tax bill as well.

In order to profit, traders will need to out-earn what they are spending to engage in swing trading strategies. That requires being right more often than not, and doing so at a margin that outpaces any losses.

2. Time

Swing trading might not be as time-consuming or as stressful as day trading, but it can certainly be both. Many swing traders are researching and trading every day, if not many times a day. What can start as a hobby can easily morph into another job, so keep the time commitment in mind.

3. Efficacy

Within the investing community, there is significant debate as to whether the stock market can be timed on any sort of regular or consistent basis.

In the short term, stock prices do not necessarily move on fundamental factors that can be researched. Predicting future price moves is nothing more than just that: trying to predict the future. Short of having a crystal ball, this is supremely difficult, if not impossible, to do.

Swing Trading Example

Here’s a relatively simple example of a swing trade in action.

An investor finds a stock or other security that they think will go up in value in the coming days or weeks. Let’s say they’ve done a fair bit of analysis on the stock that’s led them to conclude that a price increase is likely.

Going Long

The investor opens up a position by purchasing 100 shares of the stock at a price of $10 per share. Obviously, the investor is assuming some risk that the price will go down, not up, and that they could lose money.

But after two weeks, the stock’s value has gone up $2, and they decide to close their position and sell the 100 shares. They’ve capitalized on the “swing” in value, and turned a $200 profit.

Of course, the trade may not pan out in the way the investor had hoped. For example:

•   The stock could rise by $0.50 instead of $2, which might not offer the investor the profit she or he was looking for.

•   The stock could lose value, and the investor is faced with the choice of selling at a loss or holding onto the stock to see if it regains its value (which entails more risk exposure).

Going Short

Swing traders can also take advantage of price drops and short a stock that they think is overvalued. They borrow 100 shares of stock from their brokerage and sell the shares for $10 per share for a total of $1,000 (plus any applicable brokerage fees).

If their prediction is correct, and the price falls to $9 per share, the investor can buy back 100 shares at $9 per share for $900, return the borrowed shares, and pocket the leftover $100 as profit ($1,000 – $900 = $100).

If they’re wrong, the investor misses the mark, and the price rises to $11 per share. Now the investor has to buy back 100 shares for $11 per share for a total of $1,100, for a loss of $100 ($1,000 – $1,100 = -$100).

Swing Trading Strategies

Each investor will want to research their own preferred swing trading strategy, as there is not one single method. It might help to designate a specific set of rules.

Channel Trading

One such strategy is channel trading. Channel traders assume that each stock is going to trade within a certain range of volatility, called a channel.

In addition to accounting for the ups and downs of short-term volatility, channels tend to move in a general trajectory. Channels can trend in flat, ascending, or descending directions, or a combination of these directions.

When picking stocks for a swing trading strategy using channels, you might buy a stock at the lower range of its price channel, called the support level. This is considered an opportune time to buy.

When a stock is trading at higher prices within the channel, called the resistance level, swing traders tend to believe that it is a good time to sell or short a stock.

MACD

Another method used by swing traders is moving average convergence/divergence, or “MACD.” The MACD indicator looks to identify momentum by subtracting a 26-period exponential moving average from the 12-period EMA.

Traders are seeking a shift in acceleration that may indicate that it is time to make a move.

Other Strategies

This is not a complete list of the types of technical analysis that traders may integrate into their strategies.

Additionally, traders may look at fundamental indicators such as SEC filings and special announcements, or watch industry trends, regulation, etc., that may affect the price of a stock. Trading around earnings season may also present an opportunity to capitalize on a swing in value.

Similarly, they may watch the news or reap information from online sources to get a sense of general investor sentiment. Traders can use multiple swing trading methods simultaneously or independently from one another.

Swing Trading vs Day Trading

Traders or investors may be weighing whether they should learn swing trading versus day trading. Although the two may have some similarities, day trading is much more fast-paced, with trades occurring within minutes or hours to take advantage of very fast movements in the market.

Swing trading, conversely, gives investors a bit more time to take everything in, think about their next moves, and make a decision. It’s a middle-ground between day trading and a longer-term investing strategy. It allows investors to get into some active investing strategies, but doesn’t require them to monitor the markets minute by minute to make sure they don’t lose money.

Swing Trading vs Long-Term Investing

Long-term investing is likely the strategy that involves the least amount of risk. Investors are basically betting that the market, over the long term, will be higher several years from now, which is typically true, barring any large-scale downturns. But it doesn’t give investors the opportunity to really trade based on market fluctuations.

Swing trading does, albeit not as much as day trading. If you want to get a taste for trading, and put some analysis tools and different strategies to work, then it may be worth it to learn swing trading.

Is Swing Trading Right for You?

Whether swing trading is a good or wise investing strategy for any individual will come down to the individual’s goals and preferences. It’s good to think about a few key things: How much you’re willing to risk by investing, how much time you have to invest, and how much risk you’re actually able to handle on a psychological or emotional level — your risk tolerance.

If your risk tolerance is relatively low, swing trading may not be right for you, and you may want to stick with a longer-term strategy. Similarly, if you don’t have much to invest, you may be better off buying and holding, effectively lowering how much you’re putting at risk.

Automated investing is a type of investing that uses computer algorithms to generate tailored financial planning or retirement advice to individuals. Automated investing platforms, also known as robo advisors, tends to feature lower fees, lower minimum balances, digital applications, and a more hands-off approach to investing.

Because automated investing can be done with little or no direct human effort, it can be an ideal option for investors just starting their wealth-building journey. Why People Choose an Automated Investing Strategy

There are several reasons why investors choose automated investing tools to help them manage an investment portfolio.

Low-Cost Process

Automated investing advising generally costs less than traditional financial advisors. The reason the cost of automated advising is lower is because it relies on an algorithm, while the guidance of a live person can cost more.

Automated investment fees are usually a percentage of the assets under management (AUM). Typical fees are less than 0.5% of AUM annually. So if an investor puts $10,000 into an automated investing service, they generally pay less than $50 per year.

By comparison, a reasonable rate for a human financial advisor would be a 1% investment fee. On a 10,000 investment, that’s $100 a year just for the advisory fee. Investors may also have to pay fees on their investments and commissions for products the financial advisor sells.

More Affordable Initial Investment

Many automated investing platforms have low minimum account requirements. And some platforms have no minimum initial investment requirements.

In contrast, some human financial advisors won’t take on a client unless they have more than $100,000. At the high end, private wealth managers could require minimums of $5 million.

Because of the lower initial investment required, younger consumers have turned to automated investing in planning for their financial future. Previously, high minimum balances had been headwinds to younger investors, preventing them from getting financial advice.

As younger investors, like Generation Z and millennials, start hitting life milestones like getting married and saving for a house, automated investing may be a good option for them to begin building wealth.

Efficient & Convenient Access

With traditional financial advisors, clients had limited access and had to work around the human advisor’s schedule. Automated advisors use digital platforms. This allows clients to ask questions and access help 24 hours, seven days a week, if needed.

Not Fully Customizable

By the same token, if your personal circumstances changed in such a way that your investment strategy also shifted, it’s unlikely that you’d be able to adjust an automated portfolio except in terms of its basic asset allocation.

Risks and Costs of ETFs

Most robo advisors use a mix of ETFs and low-cost index funds. ETFs hold a basket of stocks or bonds and the vast majority of these funds are passively managed, i.e. they are built to mirror an index, such as the S&P 500. ETFs differ from index mutual funds in that they are traded throughout the day on an exchange, similar to stocks.

ETFs come with certain risk factors. Because ETF shares are traded throughout the day, they’re bought and sold at the market price, which may or may not reflect the fund’s net asset value or NAV. Thus, an ETF’s performance is subject to market volatility. In addition there can be tax consequences, owing to the trading of shares.

What to Look for in an Automated Investment Platform

If you’re interested in opening an automated investing account, there are several factors you may want to consider before deciding if automating investing is right for you.

Automated Investing Fees

As mentioned above, automated investing fees are generally lower than traditional financial advisors. However, you still want to compare the fees of the various automated investing platforms on the market.

Some platforms charge a flat fee, while others charge a percentage of your assets under management. In addition, some platforms charge fees for specific services, such as tax preparation or additional investment advice.

Affordability

Some automated investment platforms require a minimum investment to open an account. You’ll want to understand any minimum investment requirements before opening an account. For example, some automated investing platforms may offer a $0 account minimum, but that might not include certain robo advisory services you’re looking for.

Investment Options

The investment options offered by automated investment platforms vary. Some platforms offer a limited selection of investment options, while others offer a wide range of investments. You want to ensure the automated investing platform you choose offers investment options that meet your needs.

Usually, robo advisors only invest in ETFs and mutual funds, so you’ll want to see if the services offer a range of funds, from international equities to domestic corporate bonds. Investment Rebalancing

Generally, a robo advisor will make automated investments based on your risk tolerance and financial goals. Some automated investing services may give investors access to human financial professionals, which can be helpful for investors who need to ask questions, discuss goals, and plan for the future. Automated investing services might charge for this service, but it could be helpful to have this option.

Who Might Want to Consider Auto Investing?

Automated investing may be a good option for people who want to invest for the long term but do not want to manage their own portfolios or pay high fees for a traditional financial advisor. It can also be a good option for people who want to invest in various asset classes, but don’t have the time or expertise to do so themselves.

That doesn’t mean auto investing is right for everyone. For those who aren’t particularly tech savvy or comfortable with automated platforms, using a robo advisor might not make sense. Again, it’s important to be comfortable with the investments offered in these pre-determined portfolios, as well as the risks and costs associated with these products.

As noted above, many younger investors have begun using robo advisors to create portfolios and make automated investment decisions. This may allow younger investors to build up experience in the financial markets while using a pre-set portfolio. As they build wealth and expertise, younger investors may decide to make investment decisions on their own or hire a traditional financial advisor to help manage their financial goals.

On a technical level, Aave is a decentralized finance (DeFi) protocol that enables the borrowing and lending of cryptocurrency, including so-called flash loans. Flash loans are considered the first uncollateralized loan option in the DeFi space.

Aave is built on the Ethereum platform, and it’s considered one of the biggest DeFi projects, and one of the top that focus on lending and borrowing cryptocurrency through a pooled liquidity system. Lenders can earn relatively low-risk, passive income from interest paid on loans, without having to engage with third-parties or middlemen.

What Does Aave Mean?

Fun fact: the word “aave” means ghost in Finnish. As the company evolved (more on that below), its initial identity as ETHLand was renamed Aave, as a reflection of the organization’s imaginative, evolving nature.

How Does Aave Work?

Aave’s DeFi protocol allows users to provide loans using a system that is, in many ways, the inverse of how a bank would issue a loan.

First, there is no financial institution, and no intermediary that oversees or grants loan requests based on creditworthiness. Instead, Aave is a “trustless” network that utilizes smart contracts to execute the loans, removing the need for middlemen.

Where a bank would grant a loan in dollars (or another fiat currency), Aave lends cryptocurrency.

There are no widely accepted credit checks or scores in the DeFi space, thus, users must post collateral in order to get a loan on Aave.

What Is a Flash Loan?

A flash loan began as a unique feature on the Aave platform (other platforms now offer flash loans as well). They are uncollateralized products that are possible thanks to the way the Ethereum blockchain network functions — Aave is built on the Ethereum blockchain network.

Flash loans are automated, rapidly executed loans that must be repaid within one Ethereum transaction. If the principal and interest are not repaid in that time, the loan is effectively reversed, the transaction removed from the blockchain as if it had never occurred.

Liquidation

Users who deposit or pledge their crypto into liquidity pools (see below) are adding liquidity to the overall network. That means they’re increasing the amount of crypto that could potentially be borrowed. Collateral is important for crypto loans, as most crypto loans (except for flash loans) often need to be overcollateralized.

As such, crypto loans made on Aave that drop below a certain loan-to-value ratio may initiate an automatic selling process of the underlying collateral in order to pay back the loan.

In many ways, this is similar to a margin call, which can occur in margin accounts within a brokerage.

Liquidity Pools

Whereas a traditional bank would secure a loan using physical collateral (e.g. a home is the collateral for a mortgage), Aave relies on liquidity pools. In a liquidity pool, users deposit crypto funds they’re willing to lend, which is combined with other investors’ crypto. This increases the total potential amount of crypto that can be loaned through the network.

Borrowers can then use these pools to take out a loan. Borrowers pay interest on the funds they borrow; lenders receive Aave tokens (aTokens) that entitle them to a cut of the interest earned on the money they lend, a process that’s called yield farming.

How Does Aave Pay Interest?

Lenders who earn interest receive it in the form of whatever type of crypto they deposited into liquidity pools. There isn’t a limit to how much lenders can supply to liquidity pools, and how much lenders earn in interest varies. Withdrawing interest earnings is easy — it’s as simple as using the Aave user dashboard to initiate a transaction.

What Tokens Does Aave Use?

Aave issues two different tokens.

The first type are called aTokens, which are given to lenders so they can receive interest on their deposits. The second type are called AAVE tokens, the native token of Aave. AAVE performs more than one function and works like several other types of cryptocurrency, being both a governance token and an exchange token that offers users discounts on fees within the Aave protocol.

Aave is an open-source protocol, meaning anyone can see and verify how it works. As noted, the platform runs on the Ethereum blockchain. Unlike Bitcoin mining, which uses a highly complex and resource-intensive proof-of-work process, AAVE coins are based on the ERC-20 standard. A collection of smart contracts provides decentralized financial options to users.

Aave is one of the largest DeFi platforms, and as of February 20, 2023, AAVE crypto was the 47th largest cryptocurrency on the market with a market cap of nearly $1.3 billion. The price of one AAVE coin was around $91.That’s down considerably from a peak of more than $629 in May 2021.

History of Aave

Aave launched in September of 2017, and was originally known as ETHlend. Aave was created by Stani Kulechov, who, at the time, was not happy with the fact that there were relatively few lending applications built on Ethereum.

In September 2018, the protocol was rebranded and became Aave.

An initial coin offering (ICO) for AAVE was held in November 2017, and $16.2 million was raised in a sale for one billion AAVE tokens (then called LEND), and an additional 300,000 for investors. In 2020, LEND was replaced with AAVE coins, with every 100 LEND being converted to 1 AAVE, resulting in 16 million coins extant.

What Can You Use AAVE Crypto For?

AAVE is designed to be used on the Aave platform, similar to how ETH is designed to be used on Ethereum, and can provide several benefits to its holders.

Holding AAVE tokens typically gives users discounted trading fees on the platform. Borrowers who offer up AAVE tokens as collateral for their loans may also get discounts on fees. These borrowers also gain the ability to take out larger loans. On the other side, users can lend AAVE and collect interest.

Finally, AAVE crypto borrowers can take out fee-free loans when those loans are denominated in the token.

Similar to some other DeFi tokens, like Uniswap (UNI), the AAVE coin is also a governance token. Holding AAVE crypto gives holders the ability to vote on upcoming proposed changes to the Aave protocol.

Traders can also speculate on the price of AAVE, hoping to buy low and sell at a higher price later. Short-term traders are required to pay cryptocurrency taxes when they sell coins, however, which is important to keep in mind.

There are more than 30 different types of crypto users can lend or borrow on the Aave platform: e.g. ETH (the native token of Ethereum), DAI, and stablecoins like Tether or USDC, among others. Note, too, that Aave has also started deploying GHO, its own decentralized stablecoin, into the crypto space, too.

There are fees associated with using the Aave platform. How to Buy AAVE Cryptocurrency

Buying AAVE is similar to most other cryptocurrencies. Here are the basic steps that a user needs to know.

1.    The first thing required is an account on a crypto exchange. Make sure the exchange provides trading for the AAVE cryptocurrency.

2.    After creating an account, a user can then deposit either some Bitcoin, dollars (or other local fiat currency), or a stablecoin, depending on what trading pairs the exchange currently trades.

Alternatively, investors could use a decentralized exchange (DEX) to acquire AAVE. Using a DEX generally requires only a crypto wallet, of which there are many to choose from. Users don’t have to create an account and can simply swap coins on the platform.

After buying AAVE tokens, some users may want to consider moving their crypto into a crypto wallet that supports AAVE. This method of crypto storage provides extra security, as the coins can be taken offline and put into cold storage where it’s less likely that hackers might access them.

Conventional and Government Loans

Experienced investors typically prefer conventional loans when buying two- to four-unit properties. Buildings with four or fewer units are considered residential and eligible for the same loans as a single-family home.

Those with five or more units require a commercial loan, which usually has a higher rate, higher down payment requirement, and shorter term.

FHA and VA loans, government-backed home loans, can be used to buy a two- to four-unit property with a low down payment or none at all, respectively, if you live in one of the units.
Is the sky the limit? Not exactly.

The Federal Housing Finance Agency sets conventional conforming loan limits each year that depend on the number of units (one, two, three, or four) and the cost of the area. Staying under a loan limit means you’ll most likely obtain a lower-cost mortgage.

But jumbo loans, which exceed those limits, have their place. Lenders set their own limits and other criteria.

FHA loan limits for one to four units are set at 65% of the new year’s conforming loan limits. There are no VA loan limits for active-duty military members and veterans who have full VA loan entitlement.

Home Equity Loan or HELOC

If you have enough equity in your primary residence, you may be able to take out a home equity loan or home equity line of credit (HELOC) to fund your investment.

Understanding Investment Property Mortgage Rates

It’s no surprise that rising inflation influences mortgage rates and that rates have risen — but they’re even higher for investment properties. Though rental property mortgage rates can vary, they are often at least 0.50% to 1% higher than rates for a primary residence.

Why are investment mortgage rates higher? Lending to an investor is inherently riskier. While someone who purchases a primary residence is likely to prioritize the mortgage payments for that house, an investor often has their own primary residence to prioritize above the investment property, meaning they would likely default on the investment mortgage before their own.

•   If the investment property is a flip but doesn’t sell as quickly as expected, the investor must keep making mortgage payments on the home after investing money to renovate — and may struggle to do so.

•   If the investment property is a rental, a vacancy results in no rental income to put toward the mortgage.

What Determines the Rate?

So what determines investment property mortgage rates? Fannie Mae and Freddie Mac set rules regarding conventional investment property mortgages, including rate increases for single-unit and multiunit properties. Beyond that, mortgage rates for rental properties depend on a few additional factors:

Credit Score

As with any loan, a higher credit score typically results in a lower interest rate for an investment property mortgage.

Debt-to-Income Ratio (DTI)

The lower your debt-to-income ratio, the better your chances of loan approval — and at a better rate. To calculate your DTI, add all your monthly debt payments, divide them by your gross monthly income, and multiply the result by 100.

Generally, 43% is the highest DTI you can have and still qualify for a mortgage, but many lenders prefer to see a 36% DTI or lower.

The lender may factor in 75% of your projected rental income when calculating your DTI, which works in your favor.

Cash Reserves

Because you may not immediately make money from an investment property — you typically need time to find renters or to rehab and list — lenders often like to see that you have adequate cash reserves.

Cash reserves refer to liquid (i.e., accessible) money that you have set aside for use in an emergency; in this case, it’s to cover the mortgage until your investment starts showing some ROI.

Though it can vary by lender, having six months’ worth of mortgage payments is often a good start. Having even more could improve your chances of approval and a lower rate.

Loan-to-Value Ratio (LTV) on the Investment Property

As with a traditional mortgage, lenders consider the loan-to-value ratio on the investment property. LTV expresses the ratio between how much money you’re borrowing and the appraised value of the property.

The closer those two numbers are, the higher the LTV ratio (expressed as a percentage) will be. By making a larger down payment and financing less, you can lower the LTV and potentially increase your chance for approval at a lower rate.

Making a Larger Down Payment
