What is Extrinsic Value?

Extrinsic value is the difference between an option’s market price, known as the premium, and its intrinsic value. Extrinsic value reflects the factors outside of the price of the underlying asset. This value changes over time based on the time to expiration and the volatility of the underlying asset.

The intrinsic value is a straightforward calculation: It is simply the difference between an option’s strike price and the price of the underlying asset when the underlying asset is in-the-money. An out-of-the-money option has no intrinsic value.

Remember, an option is “in the money” would be profitable for the owner to exercise today, while it’s “out of the money” if the owner would lose money if they exercised their option today. An out-of-the-money option may present an investment opportunity because of its potential for the option to become in-the-money at expiration.

As expiration approaches, extrinsic value usually diminishes. So, for example, an option that has two weeks before expiry will have a higher extrinsic value than one that’s one week away. Extrinsic value equals the price of the option minus the intrinsic value.

Out-of-the-money option premiums are entirely made up of extrinsic value while deep-in-the-money options often have a small proportion of extrinsic value. Options that trade at-the-money might have a substantial proportion of extrinsic value if there is a long time until expiration and if volatility is high. On the other hand, a short-dated at-the-money option would likely feature little extrinsic value.

How Extrinsic Value Works

Beginners sometimes have a tough time grasping the extrinsic value concept. Simply put, the more time until expiration and the more a share price can fluctuate, the greater an option’s extrinsic value.

Factors that Affect Extrinsic Value

Two factors affect an option’s extrinsic value: contract length and implied volatility. In general, the longer the contract, the greater the extrinsic value of an option. That ‘s because the more time allowed until expiration, the more a stock price might move in favor of the holder. Options have the potential to be worth more money the more the underlying asset price varies.

The second factor that goes into extrinsic value is implied volatility. Implied volatility measures how much a stock might move over a specific period. It’s measured by the options Greek, vega.

1. Length of Contract

An option contract generally has less value the closer it is to expiration. The logic is that there is less time for the underlying security to move in the direction of the option holder’s benefit. As the time to expiration shortens, the extrinsic value decreases, all else equal.

The time to expiration is a key variable for traders. Suppose a trader bought a put option at-the-money with just one week left until expiration. That put option’s extrinsic value will likely decline more quickly than would an option with several months until expiration since there is less time for the underlying share price to decline.

To manage this risk, many investors use the options trading strategy of buying options with varying contract lengths. As opposed to standard option contracts, a trader might choose to buy or sell weekly options which usually feature shorter contract lengths. On the opposite side of the spectrum, Long-Term Equity Anticipation Securities (LEAPS) sometimes have contract lengths that measure in years. Extrinsic value could be a large piece of the premium of a LEAPS option.

Some traders will also use a bull call spread, in order to reduce the impact of time decay (and the loss of extrinsic value) on their options.

2. Implied Volatility

Implied volatility measures how much analysts expect an asset’s price to move during a set period. In general, higher implied volatility means more expensive options, due to higher extrinsic value. That’s because there is a greater chance a stock price will significantly move in the favor of the owner by expiration. High volatility gives an out-of-the-money option holder more hope that their position will go in-the-money.

So, if implied volatility rises from 20% to 50%, for example, an option holder benefits from higher extrinsic value (all other variables held constant). On the flip side, an out-of-the-money option on a stock with extremely low implied volatility has a lower chance of ever turning in-the-money.

3. Others Factors

Savvy traders might know that it is not just the length of the contract and implied volatility that affect the premium of an option.

•   Time decay. Changes in time decay, or the rate at which time decreases an option’s value, can greatly impact the premium of near-the-money options, this is known as theta. Time decay works to the benefit of the option seller, also known as the writer.

•   Interest rates. Even changes in interest rates, or gamma, impact an option’s value. A higher risk-free interest rate pushes up call options’ extrinsic value higher, while put options have a negative correlation to interest rates.

•   Dividends. A stock’s dividend will decrease the extrinsic value of its call options while increasing the extrinsic value of its put options.

•   Delta. An option’s delta is the sensitivity between an option price and its underlying security. In general, the lower an option’s delta, the higher it’s extrinsic value.

Extrinsic Value Example

Let’s say a trader bought a call option from their brokerage account on shares of XYZ stock. The premium paid is $10 and the underlying stock price is $100. The strike price is $110 with an expiration date in three months. Also assume there is a company earnings report due out in the next month.

Since the share price is below the call’s strike, the option is out-of-the-money. The option has no intrinsic value because it is out-of-the-money. Thus, the entire $10 option premium is extrinsic value, or time value.

As expiration draws nearer, the time value (otherwise known as time decay) declines. A trader long the call option hopes the underlying asset appreciates by expiration. A jump in the call option’s extrinsic value can also push its price higher.

Higher volatility, perhaps the earnings report or some other catalyst, might move an option’s vega higher. Let’s assume the stock has risen to $120 per share following strong quarterly earnings results. The call option trades at $11 immediately before expiration.

The call option’s intrinsic value is now $10, but the extrinsic value has declined to just $1 since there is little time to expiration and the earnings date volatility-driver has come and gone. In this case, the trader can sell the call for a small profit or simply hold through expiration.

Extrinsic value reflects the length of the contract plus implied volatility while intrinsic value is the difference between the price of the stock and the option’s strike when the option is in the money.

Both call options and put options can have extrinsic value.

Calls

Extrinsic value for call options can be high. Consider that a stock price has no upper limit, so call options have infinite potential value. The more time until expiration and the greater the implied volatility, the more extrinsic value a call option will have.

Puts

Put options have a lower potential value since a stock price can only drop to zero. Thus, there is a limit to how much a put option can be worth — it is the difference between the strike price and zero. Out-of-the-money puts, when the stock price is above the strike, feature a premium entirely of extrinsic value.

Options trading is far more complex than trading stocks and exchange-traded funds (ETFs). Trading and valuing options includes many variables including intrinsic value and time value, implied volatility, and weighing changes in interest rates.

The SPAN system determines margin requirements on options accounts by considering many inputs along with a portfolio’s global (total) assets to conduct a one-day risk assessment. This article will dive deep into how SPAN works and what investors need to know about it.

What Does SPAN Stand For?

SPAN stands for standardized portfolio analysis of risk, and is an algorithm used in options and futures margin trading.

What Is SPAN Margin?

The SPAN margin calculation helps options traders understand risk in their accounts and assists brokers in managing risk. SPAN is used by options and futures exchanges around the world to determine a trader’s one-day worst-case scenario based on their portfolio positions. Margin requirements can be set in an automated way from the calculation’s output.

Unlike the margin in a stock trading account, which is essentially just a loan from a broker, the margin in an options or futures account is considered a good-faith deposit or a performance bond. It is helpful to understand how a margin account functions before trading complex strategies.

How Does SPAN Margin Work?

The SPAN margin calculation uses modeled risk scenarios to determine margin requirements on options and futures. The primary variables included in the algorithm are strike prices, risk-free interest rates, price changes in the underlying assets, volatility shifts, and the effect of time decay on options.

While buying options typically does not require margin, writing (or shorting) options requires a deposit. In essence, the options seller exposes the broker to risk when they trade. To reduce the risk that the trader cannot pay back the lender, margin requirements establish minimum deposits that must be kept with the broker.

Rather than using arbitrary figures, the SPAN system automates the margin setting process, using algorithms and many sophisticated inputs to determine margin requirements. SPAN margin looks at the worst-case scenario in terms of one-day risk, so the margin requirement output will change each day.

The analysis is done from the portfolio perspective since all assets are considered. For example, the SPAN margin calculation can take excess margin from one position and apply it to another.

The broker wants to ensure their risk is protected if the market turns against options and futures writers.

Pros and Cons of SPAN Margin

There are upsides and downsides to SPAN margin in options and futures trading.

The Advantages

Futures options exchanges that use the SPAN margin calculation allow Treasury Bills to be margined. Though fees are typically also imposed by many clearinghouses, the interest earned on the Treasurys may help offset transaction costs if interest rates are high enough.

There is another upside: Net option sellers benefit from SPAN’s holistic portfolio approach. SPAN combines options positions when assessing risk. If you have an options position with a substantial risk in isolation but another options position that offsets that risk, SPAN considers both. The effect is a potentially lower margin requirement.

The Downsides

While SPAN is savvy enough to look at both pieces of an option seller’s combination trade, there are never perfect hedges. Many variables are at play in derivatives markets. There can still be strict margin levels required based on SPAN margin’s one-day risk assessment.

Exposure margin is the margin blocked over and above the SPAN margin amount to protect against any mark-to-market losses. Like SPAN margin, exposure margin is set by an exchange. Futures and options are similar in that they are both derivative contracts between a buyer and seller to trade an asset at a certain price, on or before a certain date. Investors can use these instruments to hedge against risk and potentially earn profits — but options and futures function quite differently.

Options are derivatives contracts that give buyers the right, but not the obligation, to buy (in the case of a call) or sell (in the case of a put) an asset at a specified price within a certain period of time.

Futures are another type of contract in which buyers and sellers are obligated to trade a specific asset on a certain future date, unless the asset holder closes their position prior to the contract’s expiration. A futures contract consists of a long side and a short side, where the short side is obligated to make delivery of the underlying asset, and the long side is obligated to take it.

Both options and futures typically employ some form of financial leverage or margin, amplifying gains and losses, creating a greater level of risk.

Options

Buyer is obliged to take possession of the underlying asset, or make a trade to close out the contract. Buyer has the right, but not the obligation, to buy or sell a certain asset at a specific price.
Futures typically involve taking much larger positions, which can involve more risk. Options may be less risky because the investor is not obliged to acquire the asset.

Options Explained

Options are contracts that establish an agreement for the trade of a certain underlying asset, such as a stock or currency. An options contract typically reflects 100 shares of the asset.

Buyers of options have the right to buy or sell the asset, but they are not required to. These contracts are known as derivatives because they are tied to the underlying assets they represent but are not the assets themselves.

To enter into an options contract, the buyer pays what is known as a premium in options terminology. The premium is non-refundable, so that is what the buyer risks when they enter the contract.

Types of Options

The two types of options are call options and put options.

•   Call options, or calls, allow the option holder to buy an underlying asset at the strike price any time until the expiration date.

•   Put options, or puts, allow the option holder to sell an asset at a certain price for the duration of the contract.

Example of a Call Option

An investor buys a call option for XYZ stock with a strike price of $40 per share, paying a $3 premium to enter into the contract. The contract expires in six months, and the stock is currently trading at $39 per share.

Within the next six months, if the stock price goes up to $50, the buyer can choose to exercise their call option and purchase the stock at the $40 strike price. They could then sell that stock on the market for $50 per share and make a $10 per share profit, minus the cost of the premium.

Or, the buyer could choose to sell the option itself rather than exercising it and buying the shares. The contract will have gone up in value as the price of the stock went up, so the buyer would likewise see a profit.

If the price of the stock is below the $40 strike price at the time of expiration, the contract would expire worthless, and the buyer’s loss would be limited to the $3 premium they paid upfront.

Example of a Put Option

Meanwhile, if an investor owns a put option to sell XYZ stock at $80, and XYZ’s price falls to $60 before the option expires, the investor will gain $20 per share, minus the cost of the premium.

If the price of XYZ is above $80 at expiration, the option is worthless, and the investor loses the premium paid upfront.

Who Trades Options

Experienced investors who are able to buy and sell on margin are typically those who trade options contracts.

Because options investing entails a certain amount of risk, as well as access to a margin account, retail investors may need approval from their brokerage in order to trade options.

Futures Explained

Futures contracts are similar to options in that they set a specific price and date for the trade of an underlying asset. One of the most common forms are futures on commodities, which speculators can use to make a profit on changes in the market without actually buying or selling the physical commodities themselves. Futures are also available for individual stock market indices and other assets. Rather than paying a premium to enter the contract, the buyer pays a percentage of the notional value called an initial margin.

Example of a Futures Contract

Let’s look at an example of a futures contract. A buyer and seller enter a contract that sets a price of $40 per bushel of wheat. During the life of the contract, the market price may move above $40, putting the contract in favor of the buyer, or below $40, putting it in favor of the seller. If, for example, the price of wheat goes to $45 at expiration, the buyer would make $5 per bushel, multiplied by the number of bushels the contract controls.

Who Trades Futures?

Some of the most commonly traded futures contracts are related commodities, including agricultural products (e.g. wheat, soybeans), energy (e.g. oil), and metals (e.g. gold. silver). There are also futures on major stock indices, such as the S&P 500, government bonds, and currencies.

Traders of futures are generally divided into two camps: hedgers and speculators. Hedgers typically have a position in the underlying commodity and use a futures contract to mitigate the risk of future price movements. An example of this is a farmer, who might sell a futures contract against a crop they produce, to hedge against a fall in prices and lock in the price at which they can sell their crop.

Speculators, on the other hand, take some risk in order to profit from favorable price movements in the underlying asset. These include institutional investors, such as banks and hedge funds, as well individual investors. Futures enable speculators to take a position on the price movement of an asset without trading the actual physical product. In fact, much of trading volume in many futures contracts comes from speculators rather than hedgers, and so they provide the bulk of market liquidity.

Futures vs Options: Main Differences

So far, we’ve described some of the differences in how options and futures are structured and used. Here are some additional factors to consider when comparing the two instruments.

Risk

Trading options comes with certain risks. The buyer of an option risks losing the premium they paid to enter the contract. The seller of an option is at risk of being required to purchase or sell an asset if the buyer on the other side of their contract exercises the option.

Futures can be riskier than options because of the high degree of leverage they offer. A trader might be able to buy or sell a futures contract putting up only 10% of the actual value. This leverage magnifies price changes, meaning even small movements can result in substantial profit or loss.

With futures, the value of the contract is marked-to-market daily, meaning each trading day money may be transferred between the buyer and seller’s accounts depending on how the market moved. An option buyer, on the other hand, is not required to post any margin, since they paid the premium upfront.

Value

Futures pricing is relatively intuitive to understand. The price of a futures contract should approximately track with the current market price of the underlying asset, plus the cost of carrying or storing the physical asset until maturity.

Option pricing, on the other hand, is generally based on the Black-Scholes model. This is a complicated formula that requires a number of inputs. Changes in several factors other than the price of the underlying asset, including the level of volatility, time to expiration, and the prevailing market interest rate can impact the value of the option.

Holding constant the price of the underlying asset, futures maintain their value over time, whereas options lose value over time, also known as time decay. The closer the expiration date gets, the lower the value of the option gets. Some traders use this as an options trading strategy. They sell options contracts, knowing that time decay will eat away at their value over time, betting that they will expire worthless and pocketing the premium they collected upfront.

Futures and options are popular types of investments for those interested in speculation and hedging. But these two types of derivatives contracts operate quite differently, and present different opportunities and risks for investors.

There are several differences between futures and options, most notably that futures contracts specify an obligation — for the long side to buy, and for short side to sell — the underlying asset at a specific price on a certain date in the future On the other hand, options contracts give the contract holder the right to buy or sell the underlying asset at a specific price, but not the obligation to do so (which removes some of the risk).

Over-the-counter (OTC) options are exotic options not listed on public exchanges. That means that investors may not be able to buy them through their brokerage accounts.

Instead, investors trade OTC contracts directly, between the buyer and the seller, without using a third-party platform.

OTC Options Definition

As a quick refresher, options are derivatives that give holders the right to buy or sell stocks or other assets. An options holder can buy or sell the asset at a certain date at a certain price, for instance, and are always tied to an underlying asset. So, an options trader can buy options relating to, say Stock A, or Bond X.

While most options trade through brokers via exchanges, over-the-counter options trade privately, between a buyer and a seller. Over the counter options are sometimes tied to an exotic asset — a stock that may not be available for purchase through most brokers’ platforms.

OTC options may also lack standard expiration dates or strike prices, instead allowing for the two parties to define those terms on their own, making them appealing to those with a more complex options trading strategy.

How Does OTC Trading Work?

OTC securities include any types of investments that do not appear on U.S. exchanges. That can include stocks in foreign companies and small or mid-sized domestic companies, over-the-counter options and OTC futures. Some brokerages do allow investors to trade OTCs on their platforms, though not all do, and there may be additional fees charged by the broker to do so.

With that in mind, if you plan on investing in the OTC market, you may need to do some research beforehand to ensure that the brokerage account allows for OTC trading. Once you’ve found the appropriate broker or platform, trading is as simple as funding an account, and executing the trade.

1. Customization

A typical listed stock option is a standardized contract. The exchange, then, is determining expiration dates, strike prices, lot sizes, and other details. By standardizing contracts, exchanges can, as a result, increase the liquidity of the options contract.

Customization is the main and perhaps biggest difference between typical exchange-traded or listed stock options and OTC options. OTC options are customized with the terms hashed out by the involved parties.

2. Liquidity

OTC options are largely illiquid compared to their vanilla cousins. That’s because they’re more or less bespoke contracts — they’ve been customized according to the criteria set forth by the parties involved.

So, OTC options, with their customizations, may not be appealing to many traders, and as a result, not quite as easy to sell. In other words, there’s less demand for tailor-made options contracts like those in the OTC market, meaning they’re less liquid, and often more costly.

3. Secondary Markets

Another key difference between vanilla stock options and OTC options is the secondary market — or lack thereof, in the case of OTC options.

Primary markets are where investors buy fresh securities, when they’re first offered. Secondary markets are what most investors engage in when they’re buying or selling securities. These include exchanges such as the New York Stock Exchange.

While the primary market for OTC options is where parties meet to come to terms and develop an options contract, there is no secondary market. That means that there is one way to close an OTC option position, and that is by creating an offsetting transaction.

What are the Risks of Trading OTC Options?

Given the complex and bespoke nature of OTC options, trading them can come with some serious risks. Chief among those risks is the fact that OTC options lack the protection of exchanges. While exchange-traded or listed options are, once again, standardized, they are thus “guaranteed” by clearinghouses.

That means that they’re overseen, like other derivatives, by regulating authorities like the Securities and Exchange Commission (SEC) and the Commodity Futures Trading Commission (CFTC). The guarantee cements into place that contract buyers can exercise their options, knowing that the counterparty will fulfill their obligation.

This is also known as counterparty risk. Essentially, a contract is a promise between two parties. If one party decides not to follow through on their end of the deal, when it comes to a traditional stock option, then the exchange will ensure that everything is smoothed out. But OTC options lack that protection from the exchanges.

Pros & Cons of OTC Options Contracts

Like just about every financial tool, instrument, or security out there, OTC options have their benefits and disadvantages.

Pros

The biggest and most obvious advantage to OTC options is that they’re tailored for specific parties. That means that the parties engaged in the options contract get precisely the terms that they want and a contract that fits with their specific goals.

Further, the OTC market allows for trading of both securities and derivatives (like options) for small companies (exotic options) that aren’t listed on the typical exchanges. That gives investors and traders more options.

Effectively, the OTC market, and OTC options, provide investors with more investment choices. That can increase the risk – but also the potential rewards – of such securities.

Cons

The drawbacks of OTC options concern the lack of standardization of contracts (which may be a con for some investors), and the illiquid nature of the market. Plus, that illiquidity can add additional costs. And, again, there’s no secondary market for OTC options.

The big thing investors should remember, too, is that there can be a lack of information and transparency in the OTC market. Many OTC stocks are hard to dig up reliable information on, which adds to their risk profiles. The same holds true for OTC derivatives.

While with standard options, you can find data and availability through your broker’s portal, such information can be harder to come by for OTC options.

Binary options are a type of trading option in which investors either end up making up to $100 or they make nothing. Once the investor enters into the options contract, they don’t have to do anything else.

Below, we’ll give you the full rundown about binary options, including what they are, how they work, how to trade binary options, how to make money with binary options, and finally, why it’s so important to understand their ins and outs before making any moves.

What Are Binary Options?

A traditional binary option is a type of options contract, in which investors bet whether the price of the underlying stock will be above or the option’s strike price. In industry terms, they’re either “in the money,” or “out of the money.” Prices, of course, can be hard to predict, which is what makes binary options something of a gamble.

Here’s a fairly straightforward example: You think that the price of Stock X will be $10 or more on January 4, at 4 PM ET. You acquire a binary option contract with that stipulation — the other party on the contract holds the other position, that the price of Stock X, on the agreed upon time and day, will be less than $10.

When the clock strikes 4 pm ET on January 4, Stock X’s price is either $10, or it’s less than $10. Depending on what it is, one person is “victorious.” There’s no middle ground.

International traders may offer other variations of binary options as well.

How Binary Options Work

The inner workings of traditional binary options requires a baseline knowledge of their key elements. That includes a few things:

•   The strike price. This is the price at which the option will execute, and when it comes to binary options, is the fulcrum point at which traders must choose a position — above, or below.

•   The underlying asset, security, or market. This is the security (stock, commodity, etc.) upon which the options contract is based. Since options are derivatives, they’re tied to an underlying asset.

•   The expiration date. The day and time when the contract executes.

•   The expiration price. The price of the underlying asset when the contract executes.

These elements (along with a few other minor ones) comprise a basic binary options contract. Now, as far as how the option actually works, it’s pretty simple.

In effect, an options trader buys a binary option contract from another party who has taken the opposite position. That is, if you were to buy a contract with the position that the option’s underlying asset will exceed the strike price on the agreed expiration day and time, the other trader would have the equal and opposite position — they’re betting that the underlying asset’s value will not exceed the strike price when it expires.

When the clock does strike midnight, so to speak, on the expiration date, one of the two positions will have made the correct choice. The value of the underlying asset will either be above or below the strike price. The successful trader then receives a payout.

That payout is either $100, or nothing, regardless of how much higher or lower the value of the security is compared to the strike price. It’s like betting $100 on a World Cup match — your team either wins, in which you get your buddy’s $100, or your team loses, and you have to fork over $100.

Like all options, pricing on binary options reflects the time value of money, and their price, though always less than $100, will fluctuate depending on their current price and the length until expiration.

How Binary Options Trading Works

If you have any experience investing online, it should be pretty easy to get started. But before you do that, of course, you’ll want to make sure that you know what you’re getting into. That means doing some homework about how binary options work, the risks involved, and considering whether binary options trading jives with your overall strategy.

The risk of fraud is a bit more pronounced in the binary options sphere because many platforms and brokerages that allow traders to trade binary options are unregulated. That means they’re not conducting business under the authority of the Securities and Exchange Commission (SEC) or other regulators.

It’s worth noting that if you trade with a well-regarded broker, your chances of getting scammed are probably pretty slim. Even so, here are a few types of fraud that you may run into when trading binary options.

1. Identity Theft

You’re likely familiar with identity theft, and some traders have lodged complaints with regulators that certain online trading platforms have been collecting personal data (credit card numbers, etc.) and then using it as they will.

How might this play out in the wild? Let’s say you want to do some binary options trading, and after a bit of Googling, find a platform that looks fun and easy to use. You sign up, fork over some personal information, and start trading.

A while later, you might get alerts that your credit has been compromised, or something similar. This could be a sign of identity theft, and it may all stem back to when you gave your personal information to that trading platform.

It’ll require some investigation to get to the culprit (if it’s even possible), but the point is that some sites play fast and loose with personal information. Or, they may not do a good job of securing it.

As a rule, it’s generally a good idea to keep your personal data to yourself, and not upload it to unfamiliar platforms.

2. Trade Manipulation

You can’t win if the game is rigged, right? This is another common complaint lodged against certain brokerages. Specifically, some traders say the exchanges manipulate the software used to execute trades to ensure the trader ends up on the wrong side of the trade.

In effect, this would be a case of the dealer taking a peek at the next card in the deck during a game of Blackjack, seeing that you’re going to hit “21,” and replacing the winning card with another.

3. Refusing to Credit Accounts

Another common complaint is that some platforms accept customer deposits, but then don’t allow them to withdraw the funds. Platforms may cancel withdrawal requests, or ignore them, leaving traders unable to access their money.

If this happens and the brokerage or platform you’ve been dealing with is in a foreign country (or its location is unknown), you might be out of luck. Again, stick to well-known brokerages or platforms, and you’re less likely to run into these types of issues.

Binary Option Fees

The fees for trading differ depending on the platform or brokerage you’re using, so that’s something to keep in mind when deciding where you want to execute trades.

Some platforms make money through commissions, and as such, will incorporate fees into contract spreads. Others simply charge a per-contract fee. Check your preferred platform or brokerage’s pricing guidelines to make sure you’re comfortable with any applicable fees.
